The other thing you could do on top of this is to write a script that goes
out and recreates the XML files in the spool directory with only the
contacts that each user need to have in their list.

Well it could be done one of two ways, both require access to the source
code of either the server or the client you are using, either you need to
alter the client so it doesnt let people add contacts or you need to alter
the server so it does not allow them to add contacts.
